Software as a Recurring Service

SaaS sells access, not a one-time license. Customers pay a recurring fee for hosted software, which reshapes revenue, product, and how you measure success.

Recurring Revenue

SaaS earns recurring revenue, not one big sale. Two terms to know: MRR (monthly) and ARR (annual, roughly MRR times 12).

Calculating MRR

MRR is the sum of normalized monthly revenue across active subscriptions. The snippet below computes it from a list of subs.

const subs = [
  { plan: 'pro', monthly: 49 },
  { plan: 'team', monthly: 199 },
  { plan: 'pro', monthly: 49 }
];
const mrr = subs.reduce((sum, s) => sum + s.monthly, 0);
console.log('MRR:', mrr);

Churn: The Silent Killer

Churn is the rate at which customers cancel. Add users slower than you lose them and you shrink, so cutting churn often beats chasing new signups.

Computing Churn Rate

Monthly churn rate = customers lost in a month divided by customers at the start. The snippet shows the math.

const startCustomers = 500;
const lost = 25;
const churnRate = (lost / startCustomers) * 100;
console.log('Churn rate:', churnRate + '%');

Customer Lifetime Value

LTV estimates total revenue from a customer before they churn, roughly monthly revenue divided by churn rate. Lower churn sends LTV soaring.

Customer Acquisition Cost

CAC is sales and marketing spend per new customer. Keep the LTV:CAC ratio at 3:1 or better, or the model is broken.

Pricing Tiers

SaaS usually offers tiered pricing: Free drives adoption, Pro captures committed users, Enterprise adds support and compliance. Natural upgrade paths.

How Economics Shapes Architecture

The business model drives the architecture. Per-tenant recurring revenue demands usage metering, self-service signup, and high reliability, since downtime causes churn.

Expansion Revenue

The best SaaS grows existing accounts via upsells and seats. When expansion outpaces churn you hit net negative churn: revenue rises with zero new signups.

Metrics Dashboard Thinking

SaaS teams live by dashboards tracking MRR, churn, LTV, CAC, and activation. They turn a fuzzy product into a measurable, optimizable machine.

Quick Check

Check your grasp of SaaS economics.

Recap

Recap: recurring revenue replaces one-time sales, churn/LTV/CAC define health, and pricing tiers plus expansion drive growth, shaping your architecture.
